Legal due diligence: buyers and sellers

Due diligence lawyer in Paris: auditing the target before signing.

As a due diligence lawyer in Paris, the firm audits the target of an acquisition before signing: shares, governance, contracts, employment, intellectual property, compliance and litigation. In buyer DD as in vendor DD, the legal audit turns the data room into quantified red flags, so that you can decide whether to sign, renegotiate the price, calibrate the warranty and indemnity agreement (garantie d'actif et de passif, GAP) or walk away.

Skipping due diligence means exposing yourself to years of post-closing litigation over the warranty and indemnity agreement. The audit costs a fraction of the price and shapes the whole SPA.

Lawyer at the Paris Bar — transactional audits and M&A.

Legal DD opens after the letter of intent: a logged data room, a first wave of documents (shares, articles of association, shareholders' agreements, key contracts, litigation), structured Q&A, parallel sector audits and a quantified report. The framework: the pre-contractual duty of information under Article 1112-1 of the French Civil Code (Code civil), and fraudulent concealment sanctioned under Article 1137, with a mistake that is always excusable. The report proposes drafting for the sensitive clauses of the SPA and the GAP: the continuity between audit and negotiation is what gives it its value.

Four families of risk

Governance and chain of control, commercial contracts and change of control, employment and non-competition, intellectual property and GDPR compliance: the mapping feeds the SPA warranties.

Quantified red flags

Each anomaly receives a probabilistic quantification — maximum amount, probability, settlement range — which feeds into the price, the warranties and the GAP.

Three outcomes per red flag

Renegotiate the price for quantifiable liabilities, secure bounded risks with a targeted clause and an escrow, and walk away from systemic risks that destroy the investment thesis.

The framework

From the data room to the decision

Four rules structure legal due diligence.

  1. The pre-contractual duty of information (Article 1112-1 of the Civil Code) falls on the party holding decisive information; the logged data room is its operational tool.
  2. Intentional concealment amounts to fraudulent concealment (Article 1137), and a mistake so induced is always excusable, whatever the buyer's experience (Cass. com., 18 September 2024, No. 23-10.183).
  3. The mapping covers governance (chain of control, Article L. 233-3 of the French Commercial Code, or Code de commerce), contracts (change of control, exclusivity, penalties), employment (non-competition, founder share warrants known as BSPCE, collective agreement) and intellectual property.
  4. Each red flag receives a probabilistic quantification that feeds into the price, the warranties, the GAP and the escrow.

The report is not a mere finding of fact: it ranks the red flags in three categories — price renegotiation, targeted warranty with escrow, reasoned withdrawal — and proposes drafting for the sensitive clauses of the SPA. It then serves as the reference throughout the post-closing phase.

Your documents

What goes into the data room

A complete, logged data room speeds up the audit and protects the seller.

Position A

Corporate and contracts

  • Articles of association, shareholders' agreements, share registers, collective decisions
  • Major customer and supplier contracts, remaining terms
  • Leases and financing with covenants
  • Intra-group agreements

Position B

Employment, IP, litigation

  • Executives' contracts and non-competition clauses
  • Headcount, collective agreement, employment tribunal disputes
  • Ownership of trade marks, patents, software, assignments of rights
  • Pending litigation and provisions, tax audits

A frequent mistake on the seller's side: an incomplete data room that feeds a claim of fraudulent concealment; on the buyer's side: neglecting the SPA's exoneration schedules.

The firm also coordinates:

  • Tax and financial DD
  • GDPR audit
  • Environmental audit
  • Vendor due diligence

The method

How the firm supports you

The order of the steps protects the target and the quality of the report.

Step 1

Scoping and NDA

Scope of the matters audited, access to the data room, logging, dedicated points of contact.

Step 2

Document review

Shares, articles of association, shareholders' agreements, accounts, major contracts, litigation, intra-group agreements.

Step 3

Q&A and sector audits

Prioritised questions with written answers filed in the data room; employment, IP, GDPR, environmental and tax audits in parallel.

Step 4

Quantified report

Executive summary, ranked red flags, warranties to insert in the SPA, proposed GAP scope, escrow and conditions precedent.

Benchmarks: four to eight weeks for a standard SME; cumulative cost of the audits in the order of 1 to 3% of the price.

The timetable

The timeline of a due diligence

From the opening of the data room to the decision report.

  1. Scoping

Week 1. Scope, NDA, logged access to the data room, Q&A timetable.

  2. First wave

Weeks 1-3. Shares, articles of association, shareholders' agreements, accounts, major contracts, litigation.

  3. Q&A

Weeks 2-4. Prioritised questions, traced written answers, additional documents.

  4. Sector audits

Weeks 3-6. Employment, IP, compliance, GDPR, environmental, tax, IT — coordinated by the firm.

  5. Report

Weeks 6-8. Quantified and ranked red flags, executive summary, recommendations.

  6. Negotiation

Next steps. Warranties, GAP, escrow and conditions precedent built into the SPA.

The checks

What the firm systematically checks

The priority checkpoints of a serious DD.

  • Chain of ownership of the shares and regularity of collective decisions.
  • Change-of-control clauses in customer, supplier and banking contracts.
  • Key people's contracts: non-competition, bonuses, founder share warrants (BSPCE), notice periods.
  • Actual ownership of intellectual property and regularity of assignments of rights.
  • Pending litigation and audits, provisioning, tax limitation period.
  • GDPR compliance and sector-specific regulatory risks.

Frequently asked questions

Your questions: legal due diligence

What is legal due diligence in M&A?

It is the full audit of the target before the sale agreement is signed. Legal DD covers the shares, governance, key contracts, leases, employment, intellectual property, compliance, litigation and tax. It leads to a decision report: sign on the negotiated terms, renegotiate the price, calibrate the warranty, or abandon the deal. Legal DD is distinct from financial DD (the figures) and tax DD (taxes), even though the three are coordinated and feed the same warranties in the SPA.

Who carries out legal due diligence?

A law firm specialised in company law and M&A, depending on the scope. For a mid-cap or international transaction, the firm manages foreign correspondents and coordinates the sector audits (IP, employment, GDPR, environment). The chartered accountant conducts the financial DD, and the statutory auditor (commissaire aux comptes) steps in for merger transactions. The buyer keeps the final decision, but the quality of the DD determines its ability to make it.

How long does legal due diligence take?

Four to eight weeks for a standard French SME, from scoping to delivery of the final report. A multi-jurisdiction mid-cap target, or one with foreign assets, takes eight to sixteen weeks. The Q&A between buyer and target often account for four to six weeks on their own. Skipping this phase means exposing yourself to years of post-closing litigation over the warranty and indemnity agreement.

Who pays for legal due diligence?

Each party bears its own costs. The buyer pays for its buyer DD (lawyers, accountants, sector advisers). The seller pays for its vendor DD when it commissions one, which it then makes available to the buyer under an NDA. Audit costs often represent one to three per cent of the price for an SME, more for a complex transaction. The firm prepares a quantified quote as soon as the letter of intent is signed.

What is the difference between vendor due diligence and buyer due diligence?

Vendor DD is commissioned by the seller to prepare the sale: it anticipates buyers' questions and speeds up the process. Buyer DD is commissioned by the buyer to verify the target: it leads to the seller warranties to demand in the SPA and to the scope of the GAP. The two DDs frequently coexist on mid-cap transactions, with the buyer DD completing and challenging the conclusions of the vendor DD.

How does the signing of the NDA and access to the data room work?

The NDA governs the circulation of sensitive data before the data room is fully opened. It provides for confidentiality, use limited to the purposes of the project, the list of authorised recipients, the duration and the sanctions. The electronic data room logs every access. The buyer receives a named login. The most sensitive documents (top-10 customer contracts, non-public litigation, employee data) remain in supervised viewing.

Does a lawyer's professional secrecy protect the buyer?

Yes. Exchanges between the buyer and its lawyer, and the DD notes addressed to its client, are covered by professional secrecy under Article 66-5 of the Law of 31 December 1971. This protection applies to working documents, emails and the final report. It does not cover the documents provided by the target, which remain subject to the NDA alone. This distinction governs how documents may be shared within the investment committee.

What are the consequences if the target omits important information?

Article 1112-1 of the Civil Code requires the party holding information of decisive importance to disclose it where the other party is legitimately unaware of it. Intentional concealment of such information amounts to fraudulent concealment, sanctioned by Article 1137 of the Civil Code. The Commercial Chamber recalls that a mistake resulting from fraud is always excusable, even for an experienced transferee (Cass. com. 18 September 2024, No. 23-10.183, Le Sleeping sale). The sanction can go as far as annulment of the sale.

How does due diligence affect the price?

Three main mechanisms. First mechanism: a direct price reduction where the DD identifies a quantifiable latent liability (a probable tax reassessment, an employment dispute that can be provisioned). Second mechanism: a post-closing adjustment by locked-box or closing accounts, calibrated on the accounting anomalies detected. Third mechanism: an earn-out limiting the price paid immediately and making the balance conditional on verifiable post-closing performance. The DD quantifies the acceptable range for each of these mechanisms.

How does due diligence affect the warranty and indemnity agreement?

The DD report feeds directly into the scope, cap and duration of the GAP. The more residual risks the DD identifies, the broader the GAP must be: a higher cap (up to 30% of the price), a longer duration (up to five years for tax and employment), a reduced deductible, a security escrow. Conversely, a clean DD allows the buyer to reduce its GAP requirements and the seller to recover its cash sooner. The GAP is the tool through which the conclusions of the DD are turned into money.

When should you abandon a deal after due diligence?

When the DD reveals a systemic risk that destroys the investment thesis: excessive dependence on a single unsecured customer, the announced departure of the longstanding manager with no successor, a credible challenge to the intellectual property, tax or criminal illegality that contaminates the target, or the seller's refusal to provide decisive information. The practical rule: if the warranty and indemnity agreement would have to exceed 30% of the price, the risk becomes unmanageable. It is better to lose the audit costs than to fund a booby-trapped acquisition.

How much does legal due diligence cost in Paris?

For a French SME with a single level of ownership, a budget of €15,000 to €35,000 excl. VAT covers the standard legal audit (shares, governance, contracts, employment, IP, compliance, litigation). For a mid-cap with subsidiaries or foreign correspondents, the budget moves to time-based billing with a negotiated cap, often between €50,000 and €150,000 excl. VAT. The quote is fixed once the scope has been agreed with the firm and the letter of intent signed.

Is DD needed for the sale of a business?

Yes, but the scope changes. The DD focuses on the authenticity of the business (fonds de commerce), the commercial contracts transferred, the commercial lease, the staff transferred automatically (Article L. 1224-1 of the French Labour Code), customer and supplier disputes, and the related intellectual property. The DD of a business is faster than a share deal DD but requires the same rigour on the contracts and the lease. The firm adapts the format to the type of asset sold.

What is the limitation period for an action for nullity for fraud after a sale?

Five years from discovery of the defect (Article 2224 of the Civil Code). Time does not run as long as the buyer could not reasonably have discovered the concealment. The Commercial Chamber recalls that fraudulent concealment always makes the induced mistake excusable, whatever the transferee's experience (Cass. com. 18 September 2024, No. 23-10.183). In practice, the DD documents the buyer's knowledge on the day of signing and conditions the admissibility of any later action.

Which court has jurisdiction in a post-closing dispute based on the DD?

The SPA usually provides for a clause giving jurisdiction to the Paris commercial court (tribunal de commerce) or an arbitration clause (ICC, AFA). Absent a clause, jurisdiction lies with the commercial court of the defendant's registered office. For cross-border transactions, international arbitration is the preferred route to neutralise geographic risk. The firm regularly pleads before the Paris commercial court in GAP disputes.

Best real estate law and business law lawyer in Paris. A humane and attentive lawyer, with a wonderful team. Thank you, Maître KOHEN

Thank you to Maître KOHEN for his analyses of recent case law on fraudulent non-disclosure in property sales. It reassures me about an action for annulment that I am considering after buying a house affected by serious defects intentionally concealed by the seller and not reported by the estate agent; also defects (rising damp) characterised by spreading through-cracks and damp stains, not reported by the estate agent… Worse, defects concealed by the latter or at his instigation, under a coat of paint and by polystyrene tiles glued to the ceiling of a bedroom. And the said estate agent drafted the preliminary contract, which of course contains no information about any of these defects. Just to add that, being 77 years old and suffering from cognitive impairment, I am certain that the estate agent thought I would not be able to discover the deception and above all to establish the fraudulent intent, still less to bring legal proceedings given the complexity and length of the procedure... That is why I am opting for the criminal route, insofar as the intentional concealment of the defects by the seller and then by the estate agent amounts to the fraudulent manoeuvres of art. 313-1 of
